If the connection to the stream fails it reverts back to the playlist when using MODStream Watcher.

Depends on what options you use. Eg. not if you use the KerpStreamAlive option.
Same with the playlist entry. It uses the next playlist entry if no specific option is used.

Though it won't restore back to playing the stream as soon as it has reconnected.

There are various options for the mod stream to start. Just try them out...

I know MODStream can reconnect but as far as I'm aware, playlist entries can't. The problem is that the scheduling power of playlist entries (where stream changes can be controlled by time rather than relying on stream disconnection) works well but it loses reconnecting features (as in playing immediately upon reconnect with minimal dead air in the downtime like MODStream does) unless I'm missing something.

No, that is correct.
That why I told you about the alternative about the MODStreams.
And yes, you would have to decide between using either playlist based entries or the MODStream.
